The concept is that the holding midfielder (often Xabi Alonso) will be able to rapidly send the ball up to the team's attackers, who will then link up fast with one another to catch the other team's defence off guard until the defence has been able to dislodge them.
Second, the 4-2-3-1 provides the team's four attackers a lot of latitude, which is good for Real Madrid because Karim Benzema and Mesut Ozil frequently veer out wide and Cristiano Ronaldo rarely stays out wide.
The players are even less rigid in their positioning when Ronaldo, Benzema, and Gonzalo Higuain are on the field together.
Finally, the formation offers Real Madrid's offensive defenders a respectable degree of cover. Even Pepe enjoys making occasional forays forward. Attacking full-backs Marcelo and Sergio Ramos are well known for.
